You do not need to have a Microsoft email (outlook, hotmail, etc) to log into a Microsoft account. The Microsoft Store App on your desktop and the launcher need to be logged into the same Microsoft account to authenticate your purchase. ^AM
Are you seeing this error message on your PlayStation? If you purchased the game on PlayStation you shouldn't be seeing Demo Mode. Can you show us a screenshot of the message you see? Be sure to block out any personal information. ^AM

Is there a specific error message that you see when you try to join your friend's server? And which devices are you playing on? Let us know with a bit more detail so we can narrow down what's going on! ^AM
Your previous username will not be available after your original account has been deleted, no. However please keep in mind that deleting your Microsoft account will also remove access to all licenses and services, not only Minecraft. ^AM
